A pension plan is typically a tax exempt plan that involves an employer making contributions toward a pool of funds set aside for the future benefit of an employee. These funds are invested on the employee's behalf, offering the employee the opportunity to receive benefits when he or she retires. Essentially, a pension plan transfers an employee's income toward retirement income. There are two primary types of pension plans: defined benefit plans and defined-contribution plans. A defined-benefit plan involves a guarantee that an employee will receive a certain amount of benefits upon his or her retirement, regardless of the particular performance of the investment pool. A defined-contribution plan involves the employer making predefined contributions on the employee's behalf, and the final amount of benefits the employee receives will vary depending on the performance of the investment.
